BSE Options Experience Extreme Volatility with 4,000% Surge in Minutes

A bank index put option at BSE surged nearly 4,000% before crashing to zero in just 15 minutes, highlighting the volatility under the new closing auction system.

India's financial markets have recently been characterized by heightened volatility, particularly in the options trading segment. This instability has become increasingly pronounced with the implementation of a new closing-auction system at BSE Ltd. (Bombay Stock Exchange), which was originally intended to improve end-of-day pricing. However, the system has instead resulted in extreme fluctuations in options prices, raising concerns among traders and market analysts alike.

The most striking example of this volatility occurred during a recent monthly expiry at BSE, where a ₹64,000 put option linked to a bank index experienced a meteoric rise in value. Initially trading at ₹1.70 (approximately 1.78 US cents), the option surged to ₹68.55 within minutes, representing an astonishing increase of nearly 4,000%. This dramatic spike, however, was short-lived, as the option's price plummeted back to zero shortly thereafter. The entire sequence of events transpired in a mere 15 minutes, illustrating the rapid and unpredictable nature of options trading in the current environment.

Market analysts, such as Maurya Ghelani, a derivatives strategist at Kai Securities in Mumbai, have noted that this phenomenon effectively compresses an entire trading session's worth of risk into a very brief timeframe. "If you are positioned on the wrong side, there may be almost no time to react," Ghelani remarked, highlighting the perilous nature of trading in such volatile conditions. The implications of this volatility can be severe for traders who find themselves unable to respond quickly enough to rapid market changes.

The volatility observed during the recent trading session was further exacerbated by the thinner liquidity at BSE compared to its competitor, the National Stock Exchange of India Ltd. (NSE). While NSE also experienced sharp movements during its monthly expiry, the fluctuations were markedly less pronounced than those at BSE. On the same day, BSE recorded a closing-auction turnover of around ₹446 crore ($46.7 million), significantly lower than NSE's ₹1,377 crore on the preceding Tuesday. This disparity in trading volume indicates that a limited pool of orders at BSE can amplify price movements, particularly when substantial trades occur during the auction process.

The underlying cause of this volatility can be traced back to the mismatch in the closing mechanisms of the cash equities and options markets. In the current system, stocks that have derivatives tied to them finalize their prices through an auction process, while options continue to trade throughout this auction. This creates a situation where some expiring options, which might be trading at nearly no value, can be dramatically affected by even minor shifts in the underlying index. Consequently, a contract that appears worthless can suddenly transform into a significant winner and then revert to being worthless within a matter of minutes.

During the recent 20-minute auction window, the Sensex, a key stock market index in India, dropped to 74,983.19, reflecting a decline of nearly 3% from its closing level of 77,182.91 in the continuous trading session that concluded at 3:15 p.m. Although the index later regained some of its losses, closing 0.7% down, the rapid decline underscores the volatility that traders must navigate. Similarly, the banking index, represented by the BSE Bankex, experienced a swift downturn, indicating a drop of 3.3% before partially recovering to close 1.7% lower.

For options traders, the stakes are exceptionally high in this environment. The potential for substantial profits exists for those who buy at the right moment, but the risk of total losses looms large for those who chase a move just seconds too late. Ponmudi R, chief executive at local brokerage Enrich Money, aptly described the situation, stating, "The numbers on the screen can look like a lottery ticket. The problem is that by the time you realize you’ve won, the ticket can already be worthless." This analogy captures the precarious nature of options trading, where timing and market conditions can drastically alter outcomes.

As the BSE continues to grapple with these issues, it raises broader questions about the effectiveness of the current auction system and its impact on market stability. Traders and analysts alike are calling for a reassessment of the mechanisms in place to ensure that the market can operate in a more predictable and less volatile manner. The implications of these fluctuations extend beyond individual traders, affecting market confidence and the overall perception of the BSE as a viable trading platform.

In conclusion, the extreme volatility witnessed in the options market at BSE serves as a stark reminder of the challenges that traders face in a rapidly changing financial landscape.
